Re #1: I think lowering the word count would kind of defeat the purpose. ;) Sorry.

Re #3: As an example, participant #1 starts off the story by saying, "Once upon a time there was a rabbit." Then participant #2 would add a line to that, like, "Its name was Fluffy." And so on. Does that make sense? :\

Re #4: See the link I just posted, that should clear things up a bit. :)

Re #5: Basically you write a fic for someone else, using all their suggestions and one main pairing that they ask for. It's an anonymous exchange, so you would write something for someone, and you would get something in return - but you wouldn't know who it was from. If you look up our tag 'fic exchange' under "Find-a-fic", you can kind of get the idea.
